Assignment Details
When preparing consolidated financial statements, eliminating entries is necessary to remove the effects of intercompany transactions between the parent and subsidiary. These transactions (e.g., internal sales, loans, or asset transfers) are real for each individual company, but are not real from the group’s perspective.
If not eliminated, these internal activities can overstate assets, liabilities, income, or expenses, leading to a misleading financial picture. By removing these balances and profits, eliminating entries ensure that the consolidated financial statements reflect only the group’s dealings with external parties, providing an accurate and fair view as required by the Generally Accepted Accounting Principles (GAAP).
Alpha Ltd. acquired 80% of Beta Ltd. on January 1, 2023, for $800,000. At acquisition, Beta Ltd.'s equity was:
- Share capital: $400,000
- Retained earnings: $200,000
A fair value increase of $50,000 was identified in plant assets, with a 5-year useful life. Goodwill is not impaired. Transactions during 2024:
- Inventory sales: Alpha sold goods to Beta for $100,000 with a 25% markup. $20,000 remained in Beta’s inventory at year-end.
- Loan: Alpha lent Beta $50,000 at 5% annual interest. Interest is unpaid at year-end.
- Fixed asset transfer: Beta sold equipment to Alpha for $40,000 (original cost: $60,000, accumulated depreciation: $30,000). Remaining life: 2 years.
