Third Group Discussion: Inflation Expectations and the Fight Against Inflation - Group A

Overview

Consider the following quotes from Mark Wooford's influential treatise on monetary theory and policy.

“… successful monetary policy is not so much a matter of effective control of overnight interest rates as it is of shaping market expectations of the way in which interest rates, inflation, and income are likely to evolve over the coming year and later.” M. Woodford in Interest and Prices (pp. 15)

“Not only do expectations about policy matter, but, at least under current conditions, very little else matters.” Woodford in Interest and Prices (pp. 15)

Arguably, there are two primary concerns raised by the recent and possibly continuing fight against inflation. These are:

(a) What role did inflationary expectations play in determining how long it took for inflation to get close to the Fed's 2 percent traget and how much longer will it take?

(b) What will be the ultimate costs of the Fed's efforts to tame inflation (say return it to the Fed's 2 percent target)? Right now it looks like the Fed has succeeded or will succeed in achieving a "soft landing" in which inflation is brought down to desired levels without incurring the cost of a recession. Have market participants' expectations w.r.t. inflation had any impact on the resolution of this question?

Evaluate the accuracy of the following statement.

"Inflation expectations has had no effect on the costs of taming inflation and on how long it has taken or will take for the Fed to return inflation to its 2 percent target."

I suggest that you thoroughly familiarize yourself with the materials listed below in preparation to addressing this issue. Some of these papers were written before it looked like the Fed was making much headway in the ongoing fight against inflation so you will have to apply the principles involved to understand /explain more recent developments. As usual, if your research efforts suggest that you should look at other materials, by all means do so.
